Where to hang curtains?

Where would you hang curtains for these windows? The previous owner has done some custom trim work and used cafe curtains. I would normally hang them high as possible and floor length but the foux crown moulding is confusing me. I would like to add the louvered shutters to the rest of the windows and use a curtain for privacy at night as we have neighbors with 2nd story windows peering down in the uncovered top portion of the window.

Personally I would use inside mounted blinds or shades that you can either open completely or that lets in as much light as possible.

I would hang the curtains as close to the faux crown molding as possible.

I would add the louvered shutters also, I think that's a good look. Then I would do as Dytecture suggests with a darker fabric.
